Capital Budgeting Explainer

Capital budgeting is the process used to evaluate and select long-lived investments such as equipment, facilities, technology, or new products. These decisions commit resources today in exchange for uncertain benefits over many periods, so they require more than a purchase-price comparison.

The analysis identifies incremental cash inflows and outflows, timing, taxes, working capital, terminal value, and opportunity costs. Financing flows are usually separated when the discount rate already reflects the cost of capital. Sunk costs are excluded, while effects on existing operations belong in the estimate.

Organizations use methods such as net present value, internal rate of return, payback, and profitability index. NPV directly measures estimated value at a chosen discount rate, but every method depends on forecast quality. Scenarios and sensitivity tests expose which assumptions matter most.

Financial output is only part of the decision. Safety, regulation, capability, strategy, flexibility, and environmental or workforce effects can matter. Capital rationing may force ranking among good projects. After approval, compare actual results with the case to improve forecasts and accountability.

Include cash changes caused by accepting the project.

Exclude sunk costs and avoid double-counting financing.

Volume, price, cost, timing, and terminal value can drive the result.

Use scenarios and sensitivities before committing.

Track delivery, benefits, cost, and lessons against the approved case.

Post-audits improve future decisions without rewriting history.
