Collateralized Debt Obligations Explainer

A collateralized debt obligation, or CDO, is a structured-finance vehicle that holds or references a pool of debt exposures and issues multiple classes of securities. Cash from the collateral is distributed through a waterfall, with senior tranches paid before mezzanine and equity layers.

Cash CDOs own assets such as loans or bonds, while synthetic structures can obtain exposure through derivatives. A collateral manager may select and trade assets during a reinvestment period under eligibility, diversification, rating, and concentration limits.

Overcollateralization and interest-coverage tests compare asset support with obligations. If tests fail, cash that might have gone to junior investors can be redirected to repay senior debt. These protections rely on asset values, recoveries, timing, and documentation.

CDOs can redistribute risk but also concentrate model, correlation, manager, liquidity, and tail risk. Tranches with similar ratings can behave differently because collateral and waterfalls differ. Investors should examine underlying assets, leverage, triggers, reinvestment authority, valuation methods, counterparty exposure, and severe default scenarios rather than relying on a headline rating.

Collateral cash is allocated by contractual priority.

Senior tranches receive payments before junior layers.

Coverage failures may trap cash or repay senior notes.

Junior distributions can stop before actual defaults exhaust the pool.

Correlation, manager decisions, models, and liquidity all matter.

A rating cannot summarize every path.
