Project Finance

A project finance consortium reviewing a renewable energy construction site, contracts, and long-term cash-flow model.

Project Finance Explainer

Project finance funds a specific infrastructure or industrial project using a legally separate company whose future cash flows are expected to repay the debt. Lenders rely primarily on the project’s contracts, assets, and revenue rather than an unrestricted promise from a diversified sponsor, although sponsors may provide limited support during construction or other defined periods.

The structure coordinates construction contracts, operating agreements, permits, insurance, supply arrangements, and long-term sales or usage contracts. Cash usually moves through controlled accounts and a payment waterfall covering operating costs, taxes, debt service, reserves, and distributions. Covenants and coverage ratios restrict cash leaving the project.

Separating the project can allocate risks to parties best able to manage them and support very large investments. Sponsors can limit direct recourse, while lenders receive detailed control rights and security over project assets and contracts. The tradeoff is extensive due diligence, documentation, monitoring, and transaction cost.

Construction delays, cost overruns, demand shortfalls, resource variability, regulation, technology failure, and counterparty default can undermine repayment. Models are only as sound as their assumptions. Lenders and sponsors should test completion, operating, price, volume, refinancing, and force-majeure scenarios and confirm that contracts align rather than leave gaps.

Repayment is expected from the project’s own cash flow.

Sponsor support may be limited and conditional.

Construction, supply, operation, and revenue agreements must work together.

Controlled accounts enforce the payment waterfall.

Delay, cost, demand, and counterparty failures can combine.

A base-case model is not enough.
