Deferred Tax Assets Explainer

A deferred tax asset records a potential future reduction in income taxes. It can arise when an expense is recognized in financial statements before it becomes deductible on a tax return, or when net operating losses and tax credits are available to offset qualifying taxable income in later periods.

The amount is measured using enacted tax rates expected to apply when the benefit reverses or is used. For example, a liability recognized for book purposes today may create a future deduction when it is paid, producing a deductible temporary difference and a deferred tax asset.

Recognition does not guarantee cash savings. Management evaluates whether sufficient taxable income is likely in the correct jurisdiction and period. When realization is not more likely than not, a valuation allowance reduces the recorded asset; later evidence can increase or decrease that allowance.

Readers should examine the source and expiration of carryforwards, jurisdictional limits, ownership-change rules, forecast assumptions, and scheduled reversals of deferred tax liabilities. A large gross asset may have little net book value, and a release of allowance can boost earnings without new operating cash.

Deductible temporary differences, losses, and credits can reduce future taxes.

The benefit must be available under applicable tax rules.

Forecast taxable income and reversing differences support recognition.

A valuation allowance reduces benefits that may not be used.

Benefits can expire or be limited to particular entities and tax systems.

Gross balances alone do not show the usable amount.
