Treasury Inflation-Protected Securities Explainer

Treasury Inflation-Protected Securities, or TIPS, are U.S. Treasury notes and bonds designed to protect principal from broad consumer-price inflation. Their principal value is adjusted using changes in the Consumer Price Index, and a fixed coupon rate is applied to that adjusted principal, so dollar interest payments can rise or fall.

At maturity, the investor receives the inflation-adjusted principal or the original principal, whichever is greater. That floor protects the maturity payment from cumulative deflation, but market prices before maturity can still decline when real yields rise or investors change the inflation compensation they demand.

TIPS yields are commonly described as real yields because inflation adjustments are added separately. The difference between nominal Treasury yields and comparable TIPS yields is often called breakeven inflation, but it also reflects liquidity, risk premiums, and market technical factors rather than a pure forecast.

Federal taxes can apply each year to both coupon interest and increases in principal, even though the principal adjustment is not paid in cash until sale or maturity. TIPS track a national index with a lag, so their protection may differ from any household’s personal expenses. Their credit backing does not remove interest-rate, liquidity, or tax-timing risk.

Inflation raises the indexed principal used to calculate interest.

Deflation can lower it during the holding period.

Treasury pays at least the original principal at maturity.

That floor does not stabilize the market price before maturity.

TIPS prices respond to real rates and market demand.

Taxable principal adjustments can create cash-flow timing issues.
