Prime Brokerage Explainer

Prime brokerage is a bundle of services that large broker-dealers provide mainly to hedge funds and other active institutional investors. Services can include trade clearing and settlement, custody, securities lending, margin financing, cash management, consolidated reporting, capital introductions, and operational support across multiple executing brokers.

A client may place trades with several dealers but route them to a prime broker for financing and centralized records. The prime broker sets margin requirements, values collateral, monitors concentration, and may rehypothecate eligible assets under contract and law. Documentation defines close-out, liquidation, and asset-use rights.

The arrangement gives funds leverage, short-selling capacity, and operational scale without building a bank-like infrastructure. Prime brokers earn financing spreads and fees while gaining a broad view of client positions. Competition can improve service, but fragmented relationships can obscure the client’s total leverage from any one provider.

Risks include sudden margin calls, crowded positions, collateral disputes, counterparty default, liquidity shortages, and rapid deleveraging. Clients should diversify thoughtfully, understand asset segregation, and maintain backup liquidity. Brokers need portfolio-level stress tests and disciplined limits because a seemingly secured exposure can become unsecured when markets gap and positions are hard to sell.

Financing, custody, settlement, and securities lending can be combined.

The client may still execute trades elsewhere.

Contracts govern reuse and liquidation rights.

Margin calls and crowded trades can trigger forced sales.

Both sides need portfolio-wide stress testing.
