Liquidation Preferences Explainer

A liquidation preference determines how proceeds are distributed to preferred shareholders before common shareholders in a sale, dissolution, or other defined liquidation event. Venture financings commonly express the preference as a multiple of the original investment, such as one times, but the certificate and financing documents control the actual rights.

With nonparticipating preferred stock, the holder generally chooses between taking the preference and converting to common stock. Participating preferred may receive the preference first and then share in remaining proceeds, sometimes subject to a cap. Multiple series can rank equally, by seniority, or through negotiated sharing rules.

The preference protects investors when the company exits below expectations and helps define downside allocation. It does not guarantee a return because proceeds may be too small to satisfy senior claims, debt, transaction costs, and the full preference stack.

A headline valuation can obscure economic differences created by preferences. Founders and employees should model sale prices across the entire capitalization table, including conversion, participation, seniority, dividends, and option proceeds. Investors should evaluate incentives because a structure that strongly protects downside can change when different holders prefer to sell or continue.

The preference allocates defined exit value before common shareholders participate.

Debt and transaction costs usually rank ahead of equity.

Nonparticipating holders choose preference or conversion.

Participating holders may receive both, subject to any cap.

Two deals with the same headline price can distribute proceeds differently.
