Anti-Dilution Provisions Explainer

Anti-dilution provisions adjust the conversion terms of preferred stock when a company later issues shares at a lower price. They protect earlier investors from part of the economic dilution caused by a down round. The adjustment normally increases the number of common shares received when preferred stock converts.

Full-ratchet protection resets the conversion price to the new lower issuance price, regardless of how few shares were sold. Weighted-average formulas consider both price and number of shares, so the adjustment is usually less severe. Broad-based and narrow-based formulas differ in which outstanding securities enter the calculation.

Exceptions commonly cover employee equity plans, strategic issuances, equipment financing, acquisitions, and securities already contemplated by the documents. Waiver and amendment thresholds determine whether protected holders can modify the terms. The provision does not prevent dilution from every issuance or guarantee the investor’s original value.

Stronger protection shifts more dilution to founders, employees, and unprotected shareholders and can complicate a rescue financing. Companies should model ownership before agreeing to formulas, caps, or pay-to-play conditions. Investors should distinguish price protection from business performance: an adjustment changes share allocation but does not restore cash or enterprise value.

Protected preferred shares may convert into more common stock after a lower-priced issue.

The documents define qualifying issuances.

Full ratchet focuses on the new price; weighted average also considers size.

Economic effects can diverge sharply.

The adjustment helps covered investors by increasing dilution elsewhere.

It does not repair company value.
